Managing the Money: Cost Management for PMP

Cost management ensures the project is completed within the approved budget. For the PMP exam, this knowledge area is particularly important because it introduces earned value management (EVM), a quantitative technique that generates some of the most calculation-heavy questions on the test. Understanding cost management requires both conceptual knowledge and the ability to work through formulas.

The Four Cost Management Processes

1. Plan Cost Management

Establishes the policies, procedures, and documentation for planning, managing, and controlling project costs. The output is the cost management plan, which specifies the units of measure, level of precision, control thresholds, and rules for performance measurement.

2. Estimate Costs

Develops approximate monetary resources needed for project activities. Uses the same estimation techniques as schedule management: analogous, parametric, three-point, and bottom-up estimating. The output includes cost estimates and the basis of estimates, which documents assumptions and constraints underlying each estimate.

3. Determine Budget

Aggregates estimated costs to establish the cost baseline. The budget structure is layered:

  • Activity cost estimates roll up to work package cost estimates
  • Work package estimates combine into control account estimates
  • Control accounts aggregate into the cost baseline (time-phased spending plan)
  • The cost baseline plus management reserves equals the project budget

For the exam, know that management reserves are not part of the cost baseline. They require management approval to access and are held for unknown-unknown risks. Contingency reserves, however, are part of the cost baseline and address known-unknown risks.

4. Control Costs

Monitors project spending, manages changes to the cost baseline, and uses earned value analysis to measure performance. This is where EVM lives.

Earned Value Management Deep Dive

EVM is a method for objectively measuring project performance by comparing planned progress against actual progress. Three base measurements drive all EVM calculations:

  • Planned Value (PV): The authorized budget assigned to scheduled work
  • Earned Value (EV): The value of work actually performed, measured against the baseline
  • Actual Cost (AC): The realized cost incurred for work performed

Variance Analysis

  • Cost Variance (CV) = EV - AC: Positive is under budget, negative is over budget
  • Schedule Variance (SV) = EV - PV: Positive is ahead of schedule, negative is behind

Performance Indices

  • Cost Performance Index (CPI) = EV / AC: Greater than 1.0 means under budget
  • Schedule Performance Index (SPI) = EV / PV: Greater than 1.0 means ahead of schedule

Forecasting

Estimate at Completion (EAC) predicts the total cost at project end. The most common formula for the exam:

  • EAC = BAC / CPI: Assumes current cost performance continues
  • EAC = AC + (BAC - EV): Assumes remaining work is done at the original planned rate
  • EAC = AC + [(BAC - EV) / (CPI x SPI)]: Considers both cost and schedule performance

Where BAC is Budget at Completion (the original total budget).

To-Complete Performance Index (TCPI)

TCPI measures the cost performance required on remaining work to meet a target:

  • TCPI = (BAC - EV) / (BAC - AC): To meet the original budget
  • TCPI = (BAC - EV) / (EAC - AC): To meet the revised estimate
